Understanding ROI, CAGR, and Capital Multiple Metrics
Return on Investment (ROI) is the universal profitability ratio used across venture capital, real estate investing, equities, and corporate finance. It measures the net financial gain generated relative to the initial cost of capital deployed.
The Standard ROI Formula
While total ROI expresses overall percentage expansion, it completely ignores the dimension of time. Generating a 50% ROI over 12 months is extraordinary (50% annualized); generating a 50% ROI over 20 years represents severe capital stagnation (~2.05% annualized).
Compound Annual Growth Rate (CAGR)
To evaluate investment quality across unequal time horizons, professional fund managers calculate CAGR (Annualized ROI):
CAGR smooths out short-term market volatility and expresses what constant annual rate of return would have produced the identical final balance.
Multiple on Invested Capital (MOIC)
Private equity and angel investors frequently express returns as a multiple of original cash invested: MOIC = Total Returns / Total Invested Capital. For example, a 2.5x MOIC indicates that every $1.00 deployed returned $2.50 in total gross value ($1.50 net profit).
